Financing a new or pre-owned vehicle involves balancing your monthly cash outflow against the total interest cost. Because cars are depreciating assets, stretching a loan tenure to 7 or 8 years lowers your monthly EMI but can leave you paying interest long after the car's market value has dropped significantly.
The FinToolkit Car Loan EMI Calculator computes your exact monthly instalment on a reducing balance basis, helping you evaluate down payments and tenures before stepping into an auto dealership.
How car loan EMI is computed
Most commercial banks and non-banking financial companies (NBFCs) in India calculate car loan repayments using the standard reducing balance formula:
Where:
• P = Net loan amount after down payment
• r = Monthly interest rate (Annual Rate ÷ 12 ÷ 100)
• n = Loan tenure in months (Years × 12)
Beware of flat-rate dealer quotes: Some automobile dealers quote flat interest rates (e.g., "only 7.5% flat"). A 7.5% flat rate is roughly equivalent to a 13.5% reducing balance rate. Always verify whether a quote is flat or reducing using our Flat vs Reducing Rate Calculator.
Worked repayment example: 5-year vs 7-year tenure
Consider financing ₹8,00,000 for a compact SUV at an interest rate of 9.50% p.a. Comparing a 5-year tenure against a 7-year tenure demonstrates the trade-off between monthly cash flow and total interest:
| Loan Parameter | 5-Year Tenure (60 Months) | 7-Year Tenure (84 Months) | Difference |
|---|---|---|---|
| Borrowed Principal | ₹8,00,000 | ₹8,00,000 | — |
| Interest Rate | 9.50% p.a. | 9.50% p.a. | — |
| Monthly EMI | ₹16,804 | ₹13,075 | −₹3,729 / month |
| Total Interest Payable | ₹2,08,245 | ₹2,98,316 | +₹90,071 (+43.3%) |
| Total Amount Repaid | ₹10,08,245 | ₹10,98,316 | +₹90,071 |
Opting for 7 years lowers the monthly payment by ₹3,729, but adds ₹90,071 in extra interest charges. For a rapidly depreciating vehicle, closing the loan within 4 to 5 years is generally more cost-effective.
Practical guidelines for car buyers
- The 20/4/10 guideline: Financial planners often suggest putting down at least 20% as a down payment, keeping the loan tenure to no more than 4 years, and ensuring total vehicle costs (EMI + fuel + insurance) stay under 10% of gross monthly income.
- Check foreclosure and prepayment terms: Unlike floating-rate home loans, auto loans are usually fixed-rate contracts. Lenders frequently charge foreclosure penalties (typically 2% to 5% plus GST) if you close the loan before maturity. Review prepayment terms in your sanction letter.
- Budget for on-road expenses: Car loans typically finance the ex-showroom price. You will need cash for road tax, registration, comprehensive insurance, and accessories.
Frequently asked questions
Can I negotiate the interest rate on a car loan?
Yes. Interest rates depend on your credit score, employer category, and relationship with the bank. Borrowers with a CIBIL score of 750 or above frequently secure rates 0.50% to 1.00% below standard rack rates.
Are car loan interest payments tax deductible in India?
For salaried individuals purchasing a car for personal use, car loan interest is not tax deductible. However, self-employed individuals and business owners using the vehicle for business purposes can claim loan interest and vehicle depreciation as deductible business expenses.
What is the difference between ex-showroom and on-road funding?
Most lenders finance 85% to 100% of the vehicle's ex-showroom price. A few banks offer 100% on-road funding, covering registration and insurance, but this increases the borrowed principal and your monthly EMI.
Does a longer tenure hurt my credit score?
Tenure length alone does not harm your score. However, carrying an auto loan for 7 years increases your fixed monthly debt obligations, which can limit your borrowing capacity if you apply for a home loan.
